At its core, Aave addresses a fundamental problem: the need for efficient, transparent and permissionless capital markets without traditional financial intermediaries. In the legacy system, lending money or borrowing against assets means going through a bank or a brokerage. Those institutions act as central custodians, setting terms, assessing credit and taking a cut. Aave replaces this with a system where code, not corporations, governs the process—allowing anyone with cryptoassets to participate globally, around the clock.
Here is how Aave actually works. It is a decentralized, non-custodial protocol built on smart contracts. Instead of lending directly to another person, users supply their cryptoassets—ETH, USDC, WBTC—into shared liquidity pools. When you supply assets, you become a liquidity provider and receive aTokens representing your deposit plus accrued interest. Those aTokens are interest-bearing, meaning their value continuously increases in your wallet. On the other side, users borrow from those same pools. To do so, they must first deposit collateral—typically more value than they intend to borrow, a practice known as over-collateralization. This protects lenders from borrower defaults. Interest rates for both lenders and borrowers are not fixed by a central entity but are algorithmically determined by supply and demand within each pool.
